What Are NFTs and How Do They Work?

Follow The Market Periodical

The Meaning of Non-Fungibility

Most assets in finance are fungible. One dollar is interchangeable with any other dollar. One share of a given stock is equivalent to any other share of that same stock. Non-fungibility is the property of being unique and therefore not directly interchangeable on a one-to-one basis. A signed first-edition book is non-fungible. A specific plot of land is non-fungible. An NFT is the digital expression of that same concept.

An NFT, or non-fungible token, is a record on a blockchain that certifies a particular item — an image, a video clip, a music file, a piece of in-game equipment — as distinct from every other token. The blockchain entry includes a token identifier, the wallet address of the current owner, and typically a link to the associated file or metadata. Because blockchains are public and append-only, the ownership history is transparent and tamper-resistant.

Crucially, the NFT is the ownership certificate, not the underlying file itself. The image or video usually lives on an external server or a decentralised storage network such as IPFS. This distinction matters: owning an NFT does not automatically grant copyright in the associated work unless the creator explicitly transfers those rights.

How NFTs Are Created and Transferred

Creating an NFT is called minting. A creator uploads a file, pays a transaction fee to the network, and a smart contract records the new token on the blockchain. Most NFTs have been minted on Ethereum using the ERC-721 or ERC-1155 token standards, though other chains — including Solana, Polygon, and Tezos — host significant NFT activity.

Smart contracts govern the entire lifecycle. When a creator mints a collection, they can programme royalty terms directly into the contract, so a percentage of every secondary sale is automatically routed back to them without relying on a marketplace to enforce it. In practice, whether those royalties are actually paid depends on the marketplace, and enforcement has been inconsistent across the industry.

Transfer of an NFT requires the owner to sign a transaction with their private key. Once confirmed by the network, the blockchain record is updated and the change is permanent. Platforms such as OpenSea, Blur, and Magic Eden act as marketplaces — they provide discovery and escrow infrastructure — but the NFT itself lives in the holder’s wallet, not on the platform.

What NFTs Can and Cannot Guarantee

The blockchain record provides verifiable scarcity and provenance. For a collector, this answers the question of authenticity in a way that a screenshot cannot: the contract address and token ID point to a specific entry in the public ledger that traces back to the original minting wallet. That is a meaningful technical property.

What NFTs cannot guarantee is market value. A token’s price is determined entirely by what another buyer is willing to pay, which is subject to sentiment, liquidity, and fashion — the same forces that affect any collectible market. The NFT trading market experienced a dramatic contraction after its 2021–2022 peak, reminding participants that provable scarcity does not equal sustained demand.

There are also legal considerations that blockchain records do not resolve. Intellectual property rights, platform terms of service, and jurisdictional questions about digital asset classification remain unsettled in most countries. Buyers should treat an NFT purchase as acquiring a blockchain entry, and examine separately what rights — if any — accompany it.

Where NFTs Fit in the Broader Ecosystem

Beyond profile-picture collections, NFTs have found more durable use cases in areas where verifiable digital ownership has clear utility. Gaming studios use them to represent in-game items that can be traded outside a walled garden. Event ticketing platforms have experimented with NFT tickets to reduce forgery and enable traceable resale. Some music artists have used them to sell directly to fans and build transparent royalty arrangements.

The technology also underpins emerging areas such as tokenised real-world assets, where physical property or financial instruments are represented on-chain. In that context, the NFT standard is less about digital art and more about creating a programmable, auditable record of ownership. For a broader look at blockchain terminology, the glossary covers key concepts across the ecosystem.

NFTs are a tool. Like most tools in finance and technology, their value depends on the problem being solved — and on the assumptions buyers bring to the transaction.
