What Are Bull Traps? Their Examples & How To Spot & Mitigate Them

Follow The Market Periodical
  • Bull traps are false signals that give the impression of upward momentum and later trap the investors.
  • These traps are also known as the whipsaw pattern.
  • The crypto market sees many incidents of Bull traps due to its volatile nature.

Bull Traps are an unreliable and deceptive signal that precedes an upward trend in the market. Investors who fall into this trap are led to believe that the trend of plummeting stocks or indexes has reversed.

They believe the market is gaining pace and about to climb because of a minor upward trend. As a result, they end up purchasing the stock. These traps are common in crypto, and educating yourself about their nature is critical for mitigating their impact.

Bull traps are the antithesis of bear traps. Unlike a bull trap, a bear trap misleads investors into believing the market is sinking before reversing into an uptrend.

So, let’s dive deeper and understand this trap. Read on to learn how it happens with some notable examples. We’ll also talk about how one might act as an example to demonstrate how one can avoid falling into this trap.

A Closer Look at Bull Traps

The whipsaw pattern is another name for bull traps. No matter how many breakouts are followed by significant advances, the asset may abruptly reverse course in this pattern. Bull traps are the subject of the same tale.

Bull traps occur when assets show a significant downward tendency over an extended amount of time. After a strong rally, the downward trend flips and breaks through a prior support level.

Investors or traders immediately buy the security when they observe an upward trend. This pattern then suddenly reverses and results in losses. Investors are deemed trapped in the trade once they purchase the asset.

They retain the asset for a long time, or maybe forever, at an unrealized loss. The only options available to traders in this situation are to wait for the price to reach their buy-in level or sell at a loss.

However, this may never happen. Bull trap victims can find themselves liquidated or in a situation of dubious possession.

Bull Traps in the Crypto World

Bull traps flourish on cryptocurrency markets. Their decentralized and often volatile nature frequently results in this. People in the market are always looking to buy low and sell high. They usually do this at the expense of less experienced dealers.

Whales frequently use bull traps to accomplish milestones. These extensive holdings occasionally manipulate the price, creating the impression that the market is recovering.

When an asset is on an uptrend, interest in it rises as it accelerates. This creates a snowball effect, attracting newcomers. Often called a herd mentality, it is a psychological trap capitalizing on investor emotions such as fear and greed.

Assuming the market is recovering, investors rush to buy after seeing others do so. This gives the appearance of a bull market, temporarily raising the price.

Investors may remove their funds from the market if the situation deteriorates slightly. You risk losing your money if you are late to do this. Identifying warning signs in advance is the best way to deal with bull traps.

Breakouts with low volume are a key indicator. Following these breakouts, the trader should promptly quit the transaction. Stop-loss orders might be helpful in instances where the market moves swiftly. This would help avoid emotionally influenced decisions.

How to Identify and Steer Clear of Bull Traps

The best defense against the losses that bull traps create is to be aware of them. They can be identified in the following ways:

  • A sudden price rise could be a sign: Sudden price increases are to be expected in the highly volatile world of cryptocurrencies. Look for the source of this increasing trend, such as any pleasant news that may have contributed to the increase. If nothing like this is apparent, proceed with caution.
  • Track Resistance and Support Levels: To stay clear of the trap, analyzing resistance and support levels is essential. A bull trap may be indicated if the price rises and breaks through a recognized resistance.
  • Perform the volume analysis: Tracking trading volumes is the most effective method of spotting a bull trap. The trap may be indicated if the asset’s trading volume does not correspond with its upward trajectory. This is due to the low likelihood of market participation. The rise, instead, is the result of the engagement of a few traders.

Notable Instances of Bull Trap in the Crypto Market

Throughout crypto history, there have been several notable instances of bull traps. In 2017, there was one occurrence. Bitcoin saw enormous gains that year, reaching $20,000 in December. Following a prolonged slump, the price began to recover.

Investors rushed to invest in the asset after noticing the recovery. There was a trap for those who believed it was a quick buying opportunity. Soon after, Bitcoin’s value dropped. This bull trap incident cost traders millions of dollars.

In 2021, there was another bull trap for Bitcoin. By April 2021, the price of Bitcoin had risen to $54,000. However, this gain was only maintained briefly before falling by more than 17%.

Bitcoin did the same thing in August of that year. For a while, the price exhibited a steady increase. The bullish momentum then shifted to a negative one and experienced a significant decline.
